Youll be surprised. Two well-known technical indicators are moving average crossovers and moving average convergence/divergence (MACD). But there is a lag between price action and the buy & sell signals that these indicators generate. Our goal is to use price pat-tern matching to come up with a method that has the potential to generate buy & sell signals with little or no lag. This involves comparing known bullish and bearish patterns against the latest stock data, and as soon as the pattern is recognized, a buy or sell signal will be generated.

In this article, we will detail a process for objectively identifying buying opportunities in tradable securities using a mathematical process that we refer to as Darknet. This process has been dubbed Darknet because it identifies a trade pattern in a bar chart that is hidden from direct view; that is, not visible to the naked eye. This pattern-finding method can be used to identify trading signals for any tradable security or call option on a security.
//cdn.shopify.com/s/files/1/0900/3843/6209/files/unnamed_4ee490f1-7b2c-459b-a826-0ddc4700031e.jpg?v=1739656883
stcov322lito
Stocks & Commodities V. 32:13 (25): Listening To The Market by Danish Kapur
Listening To The Market by Danish Kapur

Hello, Can You Hear Me?

Are there ways that investors can listen to what the market may be trying to tell us?

Make no mistake about it: When the market is about to change course, it is not going to call you and tell you of its plans. Are there any obvious clues that we should pa1y attention to that are signaling a change in the markets? Maybe youve encountered some of these situations before: Analysts start talking about how a particular company will do 30 or 40 years from now. People start assuming that a particular company will grow larger than all other companies in its sector combined. Investors start fantasizing that an unprofitable company with outrageously high valuations will soon be generating huge profits. Everyone starts thinking that the conventional wisdom and methods of evaluation no longer work. People start borrowing money at an astonishingly high rate to invest in incredibly overvalued stocks. But here is where you should stop and listen; when these types of scenarios start occurring, its a good indication that the market is saying something. One book I find useful is Secrets For Profiting In Bull And Bear Markets by Stan Weinstein.
Although this book was published
in 1988, I feel it is a must-read for
any self-respecting investor or
trader. One of the reasons I like it
is that it throws out all complexity
in looking at the markets. It
even dares to zoom out, looking
at longer-term charts and goals
something the newer generation of
traders seem to have forgotten in
todays never-ending arms race for
ever more and faster information.
That quest for speed at least partly
suggests a susceptibility to some
illusionary control.

The setup I will discuss takes
Weinsteins phase model and
superimposes it on my quantified
system dynamics model. My
system dynamics model states
that financial markets, like any
dynamic system, are subject to
cycles, gravity, inertia, power laws
and, most important for the setup
in this article, capacity.

The phase model

Every equity, at various times,
goes through one of four phases.
The first phase, which Weinstein
refers to as the basing area, is
more commonly known as the
accumulation phase. This is where
the public quickly loses interest in
a stock or market. In this phase,
money ebbs, resulting in lackluster
activity and shrinking volatility
and with it, more often than not,
the waning of liquidity. It is the
institutional long-term investors
who accumulate stock during this
phase, since they are willing to sit
things out, often by necessity. They
take shares out of the hands of the
crowd who throw in the towel and
want out.

In the second phase, called the
advancing phase or uptrend, the
crowd comes back. This may be
initiated by marketing efforts of
the accumulators from the previous
phase. In this phase, youll
see higher lows and higher highs.
When enough money has come
into the market, theres almost nobody left holding cash to pay
higher prices. Thats where the heavy
distribution of stock from the small
group into the hands of the crowd,
which started the uptrend, comes to
an end. Youll see higher volatility
as the last ones are trying to get in
on the action and the distributors
support their own prices as they sell
their positions. This includes the
simultaneous purchase of a call and a
put option with out-of-the-money strike
prices. If youre not familiar with options,
a call option is the right to buy the
underlying futures contract at a specific
date and time in the future at a specific
price (referred to as the strike price). A
put option is simply the right to sell a
futures contract at the strike price of the
option at a specified point in the future.
Buying a call is a bullish proposition,
while buying a put is bearish. Thus,
the purchase of both creates a neutral
strategy that anticipates a large move
in one direction or the other.

Naturally, owning the right to buy or
sell the underlying futures contract at a
specified price in the future comes at a
cost. Buyers of these options must pay
a premium to the sellers to acquire the
right. This is the same concept the insurance
industry operates on; the insured
pay a premium to the insurer for the right
to benefits should a certain event occur
in the future. Most of the time, an event
that triggers a claim does not occur and
the policy seller (the insurance company)
keeps the premium.
//cdn.shopify.com/s/files/1/0900/3843/6209/files/unnamed_d25fc8b1-95a0-4335-a791-91523eb39635.jpg?v=1739657162
stcov321fufo1
Stocks & Commodities V. 32:5 (15): Futures For You by Carley Garner
Futures For You by Carley Garner

NEW DATA FEES

What will the new CME data fees mean to retail traders?

Throughout my decade in the futures industry, the CME Group (and one of its predecessors, the Chicago Mercantile Exchange) has made relentless strides in technology; the organizations efforts have been incremental in the process of bringing the futures markets to the masses. During these times, you dont want to trade because of the cost of whipsaw losses that would occur from this type of price action. The reasoning behind this type of system is to only trade when the price trend velocity is above a certain threshold.

The velocity-based system that I will use in this article to trade the eurodollar futures contract is called the nth-order fading memory adaptive polynomial (FADM) velocity strategy. The word adaptive is used because the polynomial inputs change over time, adapting to the changing trading patterns of the eurodollar futures contract. The nth-order fading memory adaptive polynomial velocity strategy has a number of unknown inputs that need to be determined before using this strategy to trade. These unknown inputs to the fading memory polynomial are the polynomial order; the optimum number of prices you need to determine the coefficients of the polynomial; and the velocity thresholds. Thus, the velocity system would only issue a trade when certain velocity thresholds above noise levels are crossed.
//cdn.shopify.com/s/files/1/0900/3843/6209/files/unnamed_c45f65f1-f9ac-4a74-807e-d4b45cd3a784.jpg?v=1739657717
stcov328leto5
Stocks & Commodities V. 32:8 (8-9): Letters To S&C by Technical Analysis, Inc.
Letters To S&C by Technical Analysis, Inc.

CHARTMILL INDICATOR

Editor,

I recently read the interesting article series in your magazine by Dirk Vandycke regarding intrinsic divergences for detecting contraction before expansion (The Chartmill Value Indicator, Part 1, January 2013 S&C, with parts 2 and 3 following in the February and March 2013 issues). Are there any special considerations when trading them?

By definition, a futures contract is an agreement between a buyer and a seller to exchange the underlying asset at a specified price and at a specific date in the future. For example, the buyer of a December 2014 corn futures contract is agreeing to purchase 5,000 bushels of corn at contract expiration in the middle of December. The person on the other side of the trade, the seller of a December 2014 corn, is agreeing to make delivery to the buyer at that time. However, very few traders actually hold their futures contracts to expiration. Instead, they simply offset their position (by taking the opposite action that was taken to enter the trade) and move on to the next trading venture.

Because the typical futures contract represents an actual cash market transaction at its expiration, the futures price and cash price of the underlying commodity are tied closely together. In essence, this relationship is the glue that keeps market pricing fair and efficient (at least in the long run). Nevertheless, there are a handful of futures contracts that are not tied to a deliverable asset at expiration; these contracts are known as cash-settled futures contracts.
//cdn.shopify.com/s/files/1/0900/3843/6209/files/unnamed_fb0772ff-9283-4afc-ae23-68d4f0a4992e.jpg?v=1739657940
stcov325qust
Stocks & Commodities V. 32:4 (51-52): Quick-Scan: StockCharts University by Leslie N. The systemic noise arises from
hundreds, if not thousands, of traders placing trades
nearly simultaneously that each trader, for a variety
of reasons, thinks will result in profits. In addition, market data is sampled data rather than continuous
data; that is, there is only one data point on the close of
each day when using daily data. Even if you average
in the high & low prices, there still is only one sample
per day. Of course, you can change the sample rate
using intraday data, but you are still using sampled
data. The result of using sampled data is that there is
substantial aliasing noise several octaves below the
Nyquist frequency. If you prefer, you can think of
this other kind of noise as autocorrelation noise. For
daily data, the period of the Nyquist frequency is a
two-bar cycle. One octave lower is a four-bar cycle,
and one more octave lower is an eight-bar cycle.
Aliasing noise swamps the signal for these shorter
cycle periods, and the only thing that can be done is
to not even try to use cycle periods where the aliasing
noise swamps the signal amplitude.

Aliasing noise is also larger than the signal amplitude
at even longer cycle periods, but the frequency
separation enables filters to reduce or nearly remove
the effects of aliasing noise. Simple moving averages
(SMA) or exponential moving averages (EMA) are
often used to smooth the data in an attempt to reduce
aliasing noise. The problem with using an SMA or
EMA is that they are not efficient filters. The only
way to get more smoothing is to increase the length
of the moving average, which introduces more lag
into the filter.
//cdn.shopify.com/s/files/1/0900/3843/6209/files/unnamed_a6f6254f-af3a-45a1-b877-8e0d4e3e13a2.jpg?v=1739658302
stcov322fufo
Stocks & Commodities V. 32:2 (27): Futures For You by Carley Garner
Futures For You by Carley Garner

STRANGLING FOR PROFITS? This month,
well discuss the strategy of selling option
strangles, which I believe to offer traders
much better odds of success.

In essence, this is the simultaneous, or
near simultaneous, sale of calls & puts of
the same underlying futures contract. In
contrast to a strangle buyer, who is betting
on the market making a large move
in either direction, the seller of a strangle
is speculating on lack of volatility. Rather
than paying money up front to place their
wager, option sellers collect cash (known
as premium) in exchange for the liability
of paying off the option buyer should
the circumstances warrant it (that is, the
futures price is beyond the strike price
at expiration). Very bluntly, the strangle
buyer is betting that something will happen;
the seller is taking the bet with the
assumption that nothing will happen.

This strategy is similar to that of casinos,
or insurance companies, in that they
bring in limited revenue in exchange for
unlimited (or at least large) risks, but they
hope that over time, the small premiums
collected outweigh the lower-probability
payouts. If youve ever played the lottery,
you know that your risk is a few
dollars, but your potential reward could
be large; option selling is taking the side
of the house.

In its simplest form, a short strangle is
a strategy in which the trader believes the
futures price of a particular commodity
will stay within a specific trading range;
for example, a trader who believes crude
oil will trade between $85 and $100 in
the near term might sell a strangle with
these barriers as the strike prices. In early
December 2013, it would have been possible
to collect about 85 cents, or $850,
using the February options, which at the
time had 44 days to expiration. Ignoring
transaction costs, the trader gets to keep
the $850 if he holds the trade to expiration
and the underlying futures price is within
the strike prices of the strangle, or simply
above $85 per barrel and below $100.
Even if the futures price is beyond one of
the strike prices at expiration (mathematically,
it cant be beyond both), the trade
could possibly be profitable. Because 85
cents was collected, the breakeven points
of the trade will be $84.15 ($85 0.85)
and $100.85 ($100 + 0.85).
//cdn.shopify.com/s/files/1/0900/3843/6209/files/unnamed_b6a41d2e-7191-477e-98c5-ed891fb06a1a.jpg?v=1739658304
stcov324prre3
Stocks & Commodities V. 32:3 (46–48): Product review: Insiders Guide To Trading Weekly Options by Barbara Star, PhD
Product review: Insiders Guide To Trading Weekly Options by Barbara Star, PhD

SIMPLEROPTIONS.COM

Phone: 512 266-8659

Email: support@simpleroptions.com

Internet: www.SimplerOptions.com/weekly

Product: A four-DVD set; weekly option plus live trading course

Price: $1,997; contact SimplerOptions for special pricing

Traders who have ever delved into the world of option trading soon found themselves mired knee-deep in the greeks, implied volatility, complicated math, and dozens of trading strategies. It explained in detail how the Composite Man would conduct the accumulation of a line of stock (that is, buying stock of a company over time) while prices were low and the public was depressed. Here, we look at how the two methodologies come together.

Like many investors, I began to play the markets believing that if you found companies with strong balance sheets, a good product, and strong management team, you would make money. Relying on balance sheets to determine trade entries & exits tended to get you in well after the move was over and out too late to avoid the pain.

DO FUNDAMENTALS REALLY MATTER?

An article on the Wall Street Rant blog titled Is This Bull Market Fundamentally Driven? sought to help answer this question. Fundamentally driven bull markets should rely more on cyclically adjusted earnings growth and less on investors willingness to pay ever-increasing multiples on those earnings, the author posited.

But do they? To explore this question in detail, I used the cyclically adjusted price/earnings (PE) ratio data from Robert Shillers website. He separated out bull markets that experienced at least 100% gains without a 20% correction between 1930 and the present and then ordered these markets from the most strongly earnings-driven to the weakest using the ratio of price gains divided by the expansion in the PE multiples. Bulls showing the smallest PE expansions (that enjoyed the greatest earnings growth) were considered the most fundamentally driven. Heres a look at the core of the problem and how you can arrive at a profitable strategy.

Most traders lose money. The reasons given cover a myriad of excuses, from poor self-esteem to poor risk control to just having the wrong trading system. While any of these may contribute to poor performance, they dont go to the heart of the matter. In this article, we will demonstrate the core of the problem using a pure mathematical approach.

We will not only show you the problem, but well also show you mitigating techniques that dont stress your capitalization requirements or your workload to arrive at a profitable trading strategy. In fact, depending on how you currently trade, your analysis workload can be significantly reduced.

IS TRADING GAMBLING?

To answer this question, we need to first define gambling and who the winners and losers are. In Las Vegas, there is no question that the house is invariably the winner. How else can they afford all the neon lights and at-tractions? They win because the odds of the game are in their favor. Take a simple roulette bet as an example. The roulette wheel has 36 numbers. Half are black and half are red. If you bet on red or black, the payout is 1. That would make it a fair game, all other things being equal. However, in American roulette there is also a green 0 pocket and a green 00 pocket. These two extra pockets are neither red nor black. Having two pockets that are neither red nor black changes the odds to be 1.111-to-1 that the house will win.
//cdn.shopify.com/s/files/1/0900/3843/6209/files/unnamed_bac3b17a-4f96-49db-9dd6-7e825aed820a.jpg?v=1739660672
stcov322efof
Stocks & Commodities V. 32:12 (28-30): Effects Of Volatility On Trading by Norman J. Find out here.

In my 2010 article Trading Tradeoffs With Risk Vs. Reward, I pointed out that trading with high values of R (a measure of the odds) and low values of bias (win ratio) leads to larger drawdowns (MDD) compared to that of trading with the converse. That led me to think about whether betting at a roulette wheel would yield similar results. I decided to investigate.

SCALPING OR TRENDING APPROACH?

Roulette offers two opposing approaches, among many other possibilities. One I will term scalping, since it goes for the big win, and the second I will term trending, which is a more sedate (low-volatility) betting style.
//cdn.shopify.com/s/files/1/0900/3843/6209/files/unnamed_119db4ca-9e46-474f-a120-e56747940874.jpg?v=1739660936
stcov323dest
Stocks & Commodities V. 32:7 (36-41): Defining Stock Trends With The RSI by Mike B. But heres one way you can use the RSI to identify intermediate- and long-term trends in the equity markets.

When John D. Rockefeller was asked what the price of Standard Oil stock will do, he reportedly answered, I believe it will fluctuate. Fluctuating prices are, of course, the essence of an auction market that brings together buyers and sellers. Prices may fluctuate in a range that is bound by lower and upper limits that are often referred to as support & resistance. Alternatively, prices may fluctuate within an upward or downward channel. When prices break out of their range and make progress toward their ultimate destination, whether higher or lower, it is referred to as a trend.

TREND OR NO TREND?

Identifying the existence or absence of a trend is one of the most important goals of technical analysis. The classic indicator to use in a trending market is the moving average, since prices that are making progress will tend to remain on one side or the other of a properly selected moving average for most of the trend duration. The major drawback to the moving average is lag, as the moving average cannot reflect current reality since its based on past data.
//cdn.shopify.com/s/files/1/0900/3843/6209/files/unnamed_4e47751a-f714-43ed-add2-89a3dca05dab.jpg?v=1739660938
stcov324bofo
Stocks & Commodities V. 32:3 (49): Books for Traders by Technical Analysis, Inc.
Books for Traders by Technical Analysis, Inc.

The following selection of book descriptions represents a sampling of recent book releases in the investing field. When most traders think of the following year, they think long-term. Long-term in the option world could mean anything to anyone, but all option traders agree that LEAPS are a long-term strategy. LEAPS, a product of the Chicago Board Options Exchange (CBOE), stands for Long-term Equity AnticiPation Securities, or long-term option contracts that allow investors to establish positions that can be maintained for up to three years.

Sacrificing gamma when using LEAPS

There are pros and cons to using LEAPS.
